Draw the period 1 labor market, the period 2 labor market, and the period 1 output market associated with the economy. For the problems below, sppose the economy has a positive productivity shock where the first-period production function Y F(K, Nd) increases (in other words, for any given values of Ki and N4, output Yi is higher than before) in a way that increases the marginal product of capital Fi(k) (K1, N4) and marginal product of labor Fi(N(K, Ng). Part b (20 points). 1) List and explain the direct effects of this increase in productivity List which of the curves in the period 1 labor market, the period 2 labor market, and the period 1 output market are directly affected and in which direction they shift. For the explanation of each curve shift, refer to the equations which determine these curves and show how they are affected by the increase in productivity. (You do not need to provide explanations for curves that are not affected.) 2) Show the direct effects of the increase in productivity on the graphs by shifting the affected curves, and clearly distinguish between the original and shifted curves. Part c (5 points). Explain how the changes in equilibrium prices as a result of the direct effects of the shock affect labor supply and output demand, referring to the equations which determine these curves.
